How DSCR Affects Credit Ratings

The Debt Service Coverage Ratio extends beyond interest coverage to include scheduled principal repayments, making it a stricter test of repayment capacity.

What DSCR Captures

DSCR is typically calculated as cash flow available for debt service (broadly, operating cash flow before interest) divided by total debt service obligations — interest plus scheduled principal repayment — for the period.

Why It Is Particularly Important for Term Debt

For companies with significant term loans or project financing, DSCR is often a more decisive metric than interest coverage alone, since it tests whether cash flow can support the full repayment schedule, not just the interest component. A company can show comfortable interest coverage while still facing a tight DSCR if principal repayment obligations are large relative to cash generation.

Minimum DSCR Covenants

Many term loan agreements build in a minimum DSCR covenant, and a company approaching or breaching that threshold is a commonly cited liquidity and financial risk concern in rating rationales.
